How DSCR is calculated
DSCR equals net operating income divided by the loan's annual principal and interest payment (P&I). Some lenders add taxes, insurance, and reserves to the denominator — 'DSCR with escrows' — which produces a lower ratio.
Typical lender minimums
Bank commercial: 1.25 DSCR. Agency multifamily (Fannie/Freddie): 1.20–1.35 depending on program. DSCR rental loans for 1–4 unit: 1.00–1.20. Anything under 1.0 means the property doesn't cover its debt and requires borrower support — often a deal-killer.
Improving DSCR
Raise NOI (rents, occupancy, expense reduction), reduce loan amount (lower LTV), extend amortization (lower annual P&I), or accept a higher interest rate for interest-only structure. Each has tradeoffs.
DSCR at stabilization vs. today
Lenders may size the loan on today's DSCR (in-place) or stabilized DSCR (after value-add plan). Bridge loans lean stabilized; agency permanent loans lean in-place. Know which you're getting.
How DSCR shapes maximum loan proceeds
For income properties, DSCR often binds the loan size before LTV does. Given a required DSCR (say 1.25), a lender caps annual debt service at NOI ÷ 1.25. That maximum debt service, at the loan's interest rate and amortization, determines maximum loan proceeds. On a $400,000 NOI property with a 1.25 DSCR requirement at 7.5% on 25-year amortization, max debt service is $320,000, which supports roughly $3.6M of loan — regardless of appraised value. This is why rising interest rates shrink loan sizes even when property values stay flat: the same DSCR at a higher rate supports less principal.
Adjustments lenders actually make
Underwritten DSCR rarely uses the borrower's proforma NOI as-is. Lenders typically substitute market vacancy (5–10%), a management fee of 3–5% even for owner-managed, capital reserves of $250–$400 per unit per year, higher property taxes based on assessed value at purchase, and a stress-tested interest rate 50–100 bps above the actual coupon. Each haircut lowers underwritten NOI and pushes DSCR down. A property showing 1.35 borrower DSCR often underwrites to 1.15–1.20 lender DSCR. Build these adjustments into your own model before shopping the loan, or you'll be surprised by smaller proceeds and stricter terms at the term sheet.
Worked Example
Example: NOI $260,000. Loan sized to $2.4M at 7% interest, 25-year amortization. Annual P&I ≈ $203,500. DSCR = 260,000 ÷ 203,500 = 1.28 — clears a typical 1.25 minimum with a small cushion.
Common Mistakes
• Using gross income instead of NOI. • Ignoring taxes and insurance when the lender counts them. • Underwriting to in-place DSCR when the lender wants stabilized DSCR (or vice versa). • Solving for maximum loan without stress-testing NOI declines. • Forgetting that adjustable-rate loans re-cast DSCR each rate change. • Overlooking lender-required management fees and replacement reserves in the DSCR calculation.
